Do I confront the faculty member and ask him if he is making illegal
copies for his personal collection?

Yes. I would warn him that he may be subjecting himself and the
school/library to liability.

Should I call our legal department and try to find out who told this person
that it was okay to make copies?

Only if the person confirms that they were told it is okay.

If he admits that he is making copies, is it my job to tell him to stop?
Or, remind him that the teaching and research collection is for classroom
instruction only?
How would you handle the situation?

No. Just to warn him so your institution is not liable. Unless of course
you can arrange for a bounty from the copyright holders for 'tipping them
off' to infringers. I would ask for the greater of 25% of all money
collected or $250 per infringement. (Just kidding folks.)
